A Fed rate cut does not guarantee lower long-term borrowing costs. Learn why Treasury yields can rise and how stocks and gold respond.

A Fed rate cut does not guarantee that borrowing costs will fall across the economy. The Federal Reserve directly influences short-term funding rates, while the 10-year Treasury yield reflects what bond investors expect from inflation, economic growth, future monetary policy, and the risks of holding long-dated debt.

The result can look contradictory: the Fed cuts rates, but mortgages, corporate borrowing costs, and the discount rates used to value stocks remain high—or move even higher.

The Fed Controls Overnight Rates, Not the Entire Yield Curve

The federal funds target range applies to overnight lending between financial institutions. The 10-year Treasury yield is formed in the bond market and can be simplified into two components: the expected average path of future short-term rates and a term premium that compensates investors for committing capital for a decade.

That term premium can rise when inflation becomes harder to predict, economic growth looks stronger than expected, or investors demand more compensation for duration risk. Expectations about government borrowing and the future supply of Treasury securities may also influence long-term yields, although their precise contribution cannot be isolated from daily price movements without a formal term-premium model.

This distinction became unusually visible in 2024. From September through December, the Federal Reserve lowered its target range from 5.25%–5.50% to 4.25%–4.50%, a cumulative reduction of 100 basis points. Over the same period, Federal Reserve Economic Data shows that the daily 10-year Treasury yield rose from 3.70% on September 18 to 4.50% on December 18—an increase of roughly 80 basis points.

The Fed had made current monetary policy easier, but the bond market was simultaneously demanding a higher return for lending over ten years. The episode shows why investors cannot infer the direction of long-term financing conditions from the policy headline alone.

MEXC’s analysis of why stocks can move against the apparent direction of a rate decision makes the same distinction from an equity perspective. Markets respond to the gap between the decision and prior expectations, not simply to the words “rate hike” or “rate cut.”

Higher Long-Term Yields Reduce the Present Value of Future Earnings

The 10-year Treasury yield is commonly used as a reference point for the risk-free component of stock valuation. When it rises, investors generally require a higher return from equities as well. That reduces the present value of profits expected far in the future.

Consider a simplified investment expected to produce $100 in cash flow ten years from now. Discounted at 4%, that cash flow is worth approximately $67.56 today. At a 5% discount rate, its present value falls to about $61.39. The business forecast has not changed, but the estimated present value has declined by roughly 9.1%.

Companies whose valuations depend heavily on distant profits are therefore particularly sensitive to long-term yields. A mature company generating substantial cash today may be less exposed to this duration effect, although its industry and capital structure still matter.

Indebted companies face a second mechanism. If outstanding debt matures while market yields remain elevated, refinancing it can raise interest expense and reduce future earnings. Two companies in the same sector may consequently react very differently to the same increase in Treasury yields if one has fixed long-term debt and the other must refinance within the next year.

This is why the effect of a rate cut on equities should be tested against three observable variables: the 10-year yield, corporate debt maturities, and revisions to earnings forecasts. If the Fed cuts but long-term yields rise and analysts reduce expected earnings, the conditions supporting higher equity valuations have not clearly improved.

Gold Responds More Directly to Real Yields

Gold pays no fixed interest. Its opportunity cost therefore depends less on the policy rate itself and more on the inflation-adjusted return available from cash and government bonds.

A practical approximation is:

Real yield ≈ Nominal yield − Expected inflation

MEXC’s guide to the difference between nominal and real interest rates shows why a rise in headline yields does not necessarily mean that inflation-adjusted returns have increased.

Suppose the nominal 10-year yield rises from 4% to 5%, while expected inflation rises from 2% to 4%. The approximate real yield falls from 2% to 1%. Bonds now offer a higher stated return, but a smaller gain in purchasing power. Under those conditions, gold does not face the same opportunity-cost pressure that it would if real yields had risen.

The opposite case is more difficult for gold. If the nominal yield rises while inflation expectations remain stable, the real yield increases. Investors can then earn a stronger inflation-adjusted return from government debt, raising the cost of holding a non-yielding asset.

The dollar provides an additional transmission channel. Higher US yields can attract international capital and support the dollar, making dollar-priced gold more expensive for buyers using other currencies. MEXC’s explanation of how Federal Reserve decisions affect gold therefore considers real yields, the dollar, and policy expectations together rather than treating a rate cut as an automatic bullish signal.

MEXC View: Confirm That Long-Term Financial Conditions Are Actually Easing

MEXC’s view is that a rate cut begins to resemble broad financial easing only when longer-term nominal and real yields also move lower. The basis for this judgment is mechanical: the policy rate influences overnight funding, while long-term yields play a larger role in equity discount rates, mortgage pricing, corporate refinancing, and gold’s opportunity cost.

Four indicators can help test the market’s interpretation. The 2-year Treasury yield is especially sensitive to expectations for the next several Fed meetings. The 10-year yield incorporates a longer view of growth, inflation, and duration risk. The 10-year inflation-protected Treasury yield offers a market-based measure of real borrowing costs. The US Dollar Index helps show whether international capital continues to favor dollar assets.

If the 10-year nominal yield, the 10-year real yield, and the dollar rise together after a rate cut, the evidence suggests that long-term financial conditions have not eased in the way the headline implies. Rate-sensitive equities may still face valuation pressure, while gold must overcome a higher real opportunity cost and a stronger dollar.

This interpretation has a clear invalidation condition. If nominal and real 10-year yields decline on a sustained basis, the dollar fails to strengthen, and corporate earnings estimates remain stable, the argument that long-term rates are offsetting the Fed’s easing no longer holds. Under those conditions, lower discount rates and financing costs would have a firmer basis for supporting asset prices.

FAQ

Why should investors watch both the 2-year and 10-year Treasury yields?

The 2-year yield is more closely tied to expectations for near-term monetary policy. The 10-year yield includes longer-term views on inflation, growth, and duration risk. A widening gap between their movements can reveal that investors accept the immediate rate-cut story but remain concerned about the longer-term outlook.

How can traders tell whether rising 10-year yields come from real rates or inflation expectations?

They can compare the nominal 10-year Treasury yield with the 10-year Treasury Inflation-Protected Securities yield and the 10-year breakeven inflation rate. A rise led by real yields generally creates more direct pressure on gold and long-duration valuations. A rise driven mainly by inflation expectations can produce a different cross-asset response.

Can long-term Treasury yields fall before the first Fed rate cut?

Yes. If investors become convinced that inflation is cooling, growth is weakening, and multiple cuts are likely, they may buy long-term bonds before the Fed acts. Yields can therefore fall months ahead of the first cut, leaving little additional easing to price when the official decision arrives.

Risk Warning

Rate announcements can produce rapid reversals in Treasury yields, equities, currencies, and gold. High-valuation stocks face duration risk, heavily indebted companies face refinancing risk, and leveraged gold or equity derivatives can be liquidated when yields and prices move sharply. A rate cut alone does not establish that any asset must rise.
